How Do I Start Accepting Credit Card Payments

Before you can start accepting credit card or electronic payments, there are a number of factors to consider. 

You will need to decide on a Point of Sale system. Some Merchant Services Providers require you to use only their equipment.

Some of these systems have expensive equipment costs. Others will provide you with free card readers. Companies offering free equipment may do so in exchange for higher processing fees.

Before you choose a Merchant Services Provider, you should look into how they work those fees.

Understanding Processing Fees

Credit card processing fees have several moving parts, so we aren’t going to dive too deeply into how these fees are determined. We will, however, take a broad overview.

Merchant Services Providers will charge either a flat rate, a percentage, or a combination of the two. This fee is called an interchange rate.

Interchange rates vary between card providers, which is why some sellers don’t accept certain credit cards and why many small companies have minimum requirements for credit card payments.

Some Merchant Services Providers don’t charge a flat transaction fee, however, they usually charge a higher percentage for payments.

Each model has its benefits and disadvantages.

Before choosing a Merchant Services Provider, familiarize yourself with their processing fees. Consider how they will fit with your business model. Are most of your transactions smaller or larger? How much will a free card reader save you?

U.S. Based Payment Processing Account

The cost of accepting card payments is driven primarily by the interchange. When you settle your transactions each day; payment network routes them to the respective card associations (Visa, MasterCard, Discover, and UnionPay) and debit networks through the interchange. Card associations and debit networks establish the rules and manage the interchange of all transactions; for which they charge fees to offset their costs. Interchange fees are paid at the time the transaction is exchanged.
Although interchange fees are applied to all credit card processors equally, they fluctuate in amount, based on a variety of factors. Card associations quote the lowest rate for a transaction, assuming that a number of requirements (which vary according to the card type, the type of business accepting the card payment, and the transaction channel) are met. Transactions that meet all of the requirements for your industry are charged thequalified rate.” If one or more of these requirements are not met, the transaction is categorized at a more expensive interchange level, known as a Mid-Qualified Non-Qualified the most common “downgrades”.
Some common causes of downgrades include manually entering or requesting voice authorization for a significant number of transactions rather than use a POS device, or you routinely settle transactions more than 24 hours after they are authorized.

When plastic cards become digital tokens, they become virtual. So how do you say that the Card is Present or Not Present.  The legendary regulatory difference that the cards industry has relied on to differentiate between interchange fees for Card Present and Card Not Present transactions.

Apple secured Card Present preferential rates for transactions acquired by iTunes on the basis that the card’s legitimacy is verified with the issuer at the time of registration and the token minimizes probability of fraud. If an API call to the issuing bank is sufficient to say that the Card is Present, who is to say that the same logic can’t apply to online merchants who also verify the authenticity of Cards on File when they tokenize them? How can one arbitrarily say that the transaction processed with token from an online merchant is Card Not Present, but the one processed with Apple Pay is Card Present even though both might have made the same API call to the bank to verify the card’s validity?

In the Apple case, a physical picture of the card is taken and used to verify that the person registering the card has it. It is not that hard for an online merchant to verify that the Card on File converted as a token does belong to the person performing an online transaction.

As we move towards chip and pin the card present merchants will spend substantial money upgrading their hardware and POS systems. That expense will be offset by that savings in losses due to fraud. MOTO and e-commerce transactions ( card NOT present ) will always have a higher cost because the nature of processing is NON face to face transactions. Of course the fraud and losses are higher when the card is manually entered or given to someone over the phone……Face to face will always have the lowest cost per transaction because it is usually the final step in the sale. Restaurants are low risk because you had the transaction AFTER you eat. If there is a dispute it happens before the merchant even sees the credit card.

In the long run, as cards become digital and virtual through tokens, we are all going to wonder if card is present or not present. May be some will say. Card is a ghost.

API Software Inc. has created an application ISOs can use to help merchants tabulate the best payment services deals. The Square Deal Pro app for the merchant services industry enables sales reps to compare their company’s rates to those of Square, PayPal, Stripe and other payments aggregators. Essentially, the application takes the mathematics burden off of the merchant and helps an ISO or agent compare bundled pricing with interchange-plus pricing.

Frank Haggar, a software developer, started asking merchants why they chose a certain provider and they just said the pricing was simpler. It might be more expensive, but it was easier for them to understand. That moved to develop Square Deal Pro. It’s a software that salespeople can have right on their phones and it makes a comparison and is easy to understand. Square Deal Pro, which operates on iPhones, Android devices and Windows phones, was established as a vendor-neutral tool that is also available for merchants to download if they were inclined to want to crunch numbers themselves. Service providers pay for the application and all of its sales features, but a free version for price comparisons only is available to merchants.

Merchants are experts in what they know how to do and they may not want something that includes math distracting them from that, but the sales rep can do it for them and use it along the lines of a calculator helping someone figure out mortgage rates. ISOs have various tools at their disposal and lock in key information in their brains to prepare for sales presentations, but most will likely find Square Deal Pro a valuable addition. Something that takes complicated pricing schemes and factors it all into an easy interface that puts out a clear comparison that is valuable, certainly out in the field.

API Software has to deliver something difficult or impossible to copy because that would set this permanently apart as opposed to being a lead to other similar products in the market. An ISO can change rates or make adjustments for a client if the numbers show that another provider is offering a less expensive option, but the numbers in the app don’t lie. The app will show how a bundled rate can work in your favor, such as if you are selling Girl Scouts cookies at $3 a box. Then use Square all day long, but an ISO can compare how his product works compared to others and the app can show, that at a certain time, it might be beneficial to switch over.

Square Deal Pro takes into account factors other than interchange rates, including merchant volume, average ticket price and whether transactions are keyed or swiped or both. All of those things determine where you fit in on the diagram of how your rate should be structured. There is a lot of analysis on minimal focal points. The application may also help defuse potential problems with merchants who sometimes feel their sales rep was not providing a fair assessment of pricing structure or comparisons.

As for the application’s name, Haggar doesn’t want any confusion over whether this might be a new Square product.

Interchange is a word that’s talked about a lot in the payments industry. If you didn’t have to pay interchange fees, what would your business spend the money on? At its most basic, interchange is the fees businesses pay to credit card processors to swipe your credit and get paid – or the cost of moving money. Businesses are sick and tired of paying high fees and getting very little in return. Customers are sick and tired of seeing prices of items tick upwards as businesses are forced to charge more to cover the cost of interchange.

Businesses spend an exorbitant amount of money each year to accept credit cards – to the tune of $50B. Businesses could reinvest the money they’ve been spending on interchange to better connect with customers, enhance marketing initiatives and grow faster and smarter. Just imagine for a second the economic stimulus the country would get if all that money was put back into the business to drive growth, or back into the pockets of customers to lower costs.

In the past 30 years, interchange fees have mainly gone in only one direction: up. Luckily, things are starting to change, and I think we’re going to start seeing interchange being driven down. The days of a 3 -or 4-percent interchange rate are beginning to look numbered and here’s why:

Competition

There are nearly 200 players in the mobile payments space, with more entering daily. New opportunities are providing businesses with alternative payment options that are outside of Mastercard and Visa’s clutches. While there might be 1,000-plus credit card processing companies, they’re all based on the Mastercard/Visa rails, which provides a fixed floor. But not so with many of these new payment options. As such, traditional methods of payment (cash, credit cards) are facing an increasing amount of competition, and merchants are starting to pay attention.

It’s unlikely that cash and credit cards are going away anytime soon, but it only takes a small shift in volume (maybe 5 percent) for the card issuers to start paying attention. There are a number of ways for them to react, but if history is any guide, one of them will be to start lowering their prices. Alternatively, they could find ways to offer more value to their merchants. Either way, competition is offering merchants new ways to accept payments, and this will lower fees over time.

Innovation

The second thing driving down costs for merchants is rapid innovation, and like a good deal of innovation these days, much of it is centered around mobile. Mobile payments are starting to gain significant traction among consumers, accounting for $640M in 2012 and expected to have grown by an additional 234 percent in 2013.

QR codes, NFC, peer-to-peer payments, card emulation –  the list of new technologies trying to disrupt the payments space goes on and on. These new alternatives are challenging the current payments system and shedding light on the opportunities for businesses. This innovation is beneficial in two ways. The first, as discussed above is that more competition will naturally drive costs down. The second is that alternative payment options are focusing on value beyond the transaction.

There are new payment options out there that provide tangible information, such as data analytics, which help companies drive sales and increase revenues. New options are allowing small businesses access to the same technology and analytics that were previously reserved for big-box retailers or e-commerce sites only. These additional value propositions not only help businesses, they also provide new ways for payments companies to monetize, removing the need for them to make all of their money from interchange. With two (or more) revenue lines, lowering interchange is suddenly a lot more feasible.

Legislation

The Durbin Amendment is designed to introduce competition in the debit card processing network and limit fees for businesses. For all of its unintended consequences, Durbin legislation is actually helping to drive down interchange; it’s opening up competition for non-card-brand network players and lowering debit card fees. While it is certainly rife with controversy, this amendment is opening up new ways to move money that will, over time, contribute to a less expensive payment processing ecosystem.

Merchant demand

Business owners are smart and savvy. They pay attention to trends, focusing on finding new ways to set their business apart. Business owners are also conscious of ROI, and how much they’re spending to attract and retain customers. They understand there is some cost to accept payments, but are becoming more and more frustrated at the high swipe fee costs from traditional credit card processors and minimal return for those fees.

Businesses are looking to new, innovative solutions to provide more than just payment processing –  they want to understand and better connect with their customers. In short, merchants are ready for a new payments ecosystem, and where there’s this much demand from a group this big and influential, a solution can’t stay away for too long.

Interchange rates are not going away entirely in the near future, although it will happen eventually. A lot of powerful wheels are in motion to significantly reduce the interchange rates that merchants currently pay. Right now the impact might be small, but it’s growing quickly. In a few years, 3- to 4-percent interchange could be relegated to the same bit of history as $1.99 international phone calls.

Good time for merchants to start noting how their provider is handling card company fee changes as well as any future rate and fee changes, especially if your contract will expire in 2014.

October 2013 Rate and Fee Increase Notices

Visa, MasterCard, and Discover Credit card companies generally make rate and fee changes in the April and October time frame, although they have also made changes at other times of the year. Inevitably, some banks and merchant account providers seem to take advantage of the card company changes by increasing or adding their own mark-ups and by pointing too much of the blame at the card companies for the increases. This time around isn’t much different than others and merchants have sent me some rate and fee increase notices that go well beyond any card company changes.

In understanding how your provider is handling the latest card company changes, keep in mind that there are two important changes for October 2013:

Discover introduced a .25 cent increase to all transactions.

MasterCard introduced a .25 cent increase to certain transactions.

Below are two examples of recent notices on the October changes. Understanding the above .25 cent changes, how would you rate these providers?

Notice 1: 0.02 Percent + $0.02 Increase

“MasterCard, Visa and Discover typically evaluate the Interchange rates and fees twice per year most often in April and October. Based on recent changes as well as analysis from other network providers and vendors, the following changes to your merchant account are being implemented and will be reflected in your merchant statements for transactions processed beginning in October:

 Interchange Plus Merchants: Percentage charged in excess of Interchange will increase by 2/100ths of a percent; and

Transactions Fees for all authorized transactions will increase by $0.02/transaction.”

Tiered Pricing Merchants: Qualified Rate for Visa, MasterCard and Discover will increase 2/100th of a percent;

Notice 2: 0.40 Percent Increase

“Effective October 1, 2013, the discount rates charged for your Visa, MasterCard, and Discover (as applicable) credit card and non-PIN (signature) debit card transactions will increase by 0.400%. We have increased these charges based on a variety of factors, including recent Card Organization changes and our own pricing considerations. This change will appear beginning with your October month-end statement you will receive in November.”

Your Statements Now go back to the statements you received in August and September or any notices you received via mail and read the notice your provider posted for these changes. Did the provider announce the actual change or did it state something quite differently? If it’s the latter, make sure it adjusts pricing accordingly. Also, make sure you monitor your rates, fees, and notices going forward to determine the best long-term course of action. If the provider needs you to extend your contract to correct its overcharges, then there are probably bigger pricing issues and more assertive action required by you to investigate your overall processing cost.

EMV Capable Terminals

To reduce fraud in the U.S., the card companies are introducing cards that have a chip as well as the current magnetic strip. Chip cards are prevalent outside the U.S. and EMV — Europay, MasterCard, and Visa — established the technical standards for processing them.

Brick-and-mortar merchants should understand about EMV.

Brick-and-mortar merchants should have equipment capable of processing EMV chip card transactions by October 2015 as certain fraud liability will shift from the bank that issued the card to the merchant. The equipment may be a terminal or a chip card reader attached to the terminal or POS system.

Certain credit card transactions will require a PIN number instead of a signature similar to PIN debit transactions today. Also, like the current PIN debit devices, each chip reader will need to be encrypted and the encryption code is processor specific. Therefore, if a merchant has an encrypted device, changing processors may be more costly as the encryption cannot simply be downloaded over the phone or Internet as is done with terminal reprogramming now. Instead, the encrypted device will need to go back to the provider for encryption or swapped with an encrypted device or a new encrypted device may be needed.

“EMV capable” can mean very little. In fact, if you have purchased or leased an “EMV capable” terminal it may simply mean that it has the slot or contactless connection to place the chip card and the terminal may have the capability to eventually be encrypted to actually process chip cards. However, the cost and time required to do so could be prohibited.

However, merchants should be planning to have equipment capable of processing chip card by October 2015. In fact, they should be planning to have the equipment capable of processing chip cards well ahead of the October 2015 — perhaps as early as late 2014, to ensure receiving it in time.

If a merchant’s existing terminal fails or is no longer supported, the merchant should inquire about EMV terminals as a replacement. However, ask if it comes fully encrypted and capable of actually processing an EMV transaction or if it will need the encryption later. Right now, the answer is likely that the terminal will need encryption later. If so, the merchant should obtain the time frame, process, and cost for enabling the terminal to actually process chip cards. This should be in writing. Remember, new terminals cost the provider around $150 to $250 and the encryption may be an extra $25 to $50.

Make sure you are comfortable with your provider and have negotiated the best processing cost before changing to encrypted EMV equipment.

Merchants do not need EMV terminals today and very few providers actually have terminals that can process an EMV chip card transaction right now.

VeriFone and National Payment Card Association (NPCA) debuted a mobile payment and rewards solution that enables convenience store and petroleum retailers to provide customers with smartphone-based payment options at the pump.

Utilizing VeriFone’s Smart Fuel Controller and NPCA’s mobile payment solution, c-store and gas station operators with VeriFone payment acceptance systems can quickly implement a fixed low-cost mobile payment and rewards program built on existing infrastructure used for merchant branded debit cards.

Consumers are increasingly drawn to rewards-based fuel purchase programs and they expect to be able to use their mobile phone to complete transactions at the pump.  NPCA and VeriFone are showing how easy it is for CSPs to offer mobile payment and reward options to customers that increase loyalty and sales.

VeriFone Smart Fuel solutions make it easy for CSPs to offer forecourt pump POS payment without incurring the cost of installing new dispensers. The Smart Fuel Controller combines pump and pay-point support into a single unit, simplifying installation and maintenance, and eliminating the need for third-party interface devices to integrate pay-point management with in-store POS systems.

Merchants can develop their own mobile app, or apply their brand to a mobile app supplied by NPCA, to enable customers to pay for purchases and receive loyalty incentives using their smartphones.

Consumers today would rather utilize the capabilities of their smartphones versus pulling out their wallets. Using this solution, retailers can easily and cost-effectively create mobile loyalty programs that attract and reward high-value customers – without having to replace their existing payment infrastructure.

NPCA’s debit-based payment programs provide retailers with the ability to drive customer loyalty and reduce the cost of payments. Fuel discounts are funded from interchange savings that retailers would otherwise pay to banks. Payment processing is done by NPCA using the automated clearing house (ACH) system to clear debits to cardholder checking accounts and net settle with retailers each day. The company holds five patents related to the processing and methods for ACH-based decoupled debit and mobile payments.

Come November VeriFone and NPCA mobile payments solution will be available for beta testing.

There are various payment processing rates that apply to credit and debit card transactions. Visa and MasterCard do not publish their rules and regulations or the payment processing standards required to get the lowest interchange rate. It’s up to credit card processing companies to understand and implement them to their merchants’ benefit. A high downgrade rate may indicate that your processor does not know the standards, or may be reluctant to implement best practices or new rules changes. The application of these rates is based on a variety of factors related to the particular circumstances of the sale and the way the payment is processed, as well as on the type of the card that was used. Typically payments processed in a card-not-present environment (e.g. online or over the phone) are assessed higher processing fees than payments processed in a face-to-face setting. Payments made with regular consumer types of cards are generally processed at lower rates than payments made with rewards, business-to-business or commercial cards. Debit cards are processed at lower interchange rates than credit cards. In order to simplify the pricing for their merchants, the majority of the processing companies have elected to use various tiered pricing models (two-tiered, three-tiered, six-tiered, etc.). There are three general classifications used in the various tiered pricing models:
Qualified Transaction (also referred to as the Swiped Rate) This is the rate charged per each transaction when the card is physically swiped through a credit card terminal. When a transaction is processed in accordance with the rules and standards established in the Payment Processing Agreement, signed by the merchant and the processing bank, and It involves a regular consumer credit card, It is processed at the most favorable rate. This rate is called a “Qualified Rate” and is set in the merchant’s Payment Processing Agreement. The Qualified Rate is set based on the way a merchant will be accepting a majority of their credit cards. For example, for an internet-based merchant, the internet interchange categories will be defined as Qualified, while for a physical retailer only transactions where cards are swiped through a terminal will be Qualified.

Mid-Qualified Transaction This is the rate charged when a transaction is manually keyed-in using AVS – Address Verification Service (card #, expiration date, address, zip code and CVV code all match). When a consumer credit card is keyed into a credit card terminal instead of being swiped or   The cardholder uses a rewards card, business-to-business or another special type of card the transaction is charged a discount rate that is less favorable than the Qualified. This rate is called a “Mid-Qualified Rate.”

Non-Qualified Transaction This is the rate charged when manually keying-in a transaction without using AVS – Address Verification Service. When a special kind of credit card is used (like a rewards card or a business card), or a payment is not processed in accordance with the rules established in the Payment Processing Agreement, or It does not comply with some applicable security requirements.
Qualified Transaction Conditions                                            

One electronic authorization request is made per transaction and the transaction/purchase date is equal to the authorization date.                                                                                                                         The authorization response data must also be included in the transaction settlement.                               The authorization transaction amount must match the settled (deposit) transaction amount.                     The card that is used is not a commercial (business) credit card                                                                 The credit/debit card is present at the time of the transaction, the card’s full magnetic stripe is read by the terminal, and a signature is obtained from the cardholder at the time of the transaction.
The transaction must be authorized and settled under a standard retail industry code.
The transaction must be electronically deposited (batch transmitted) no later than 1 day from transaction/purchase/authorization date.

Mid-Qualified Transaction Conditions
One or more of the Qualified conditions were not met

Non-Qualified Transaction Conditions
One or more of the Qualified conditions were not met, or                                                                               The card that was used was a commercial card without submitting the additional data or:
The transaction was electronically deposited (batch transmitted) greater than 1 day from the authorization date, or:

Here’s how typical credit card transaction works:
When a consumer pays with a credit card, the merchant sends the details of the transaction along with the credit card information to the merchant’s bank. The merchant’s bank forwards the information to the cardholder’s bank for approval. If approved, the cardholder’s bank sends the required amount to the merchant’s bank, minus the merchant discount rate. The credit card companies don’t receive any revenue directly from interchange rates. Instead they make their money by charging the banks fees for networks, transactions and other kinds of services.

Up until April 2008, interchange rates were simple and inflexible. At that point, the company decided to move to a more dynamic system.

Interchange rates now vary from card to card, depending on the types of services and incentives offered. Typically, premium cards, which come with rewards for things like travel, cost merchants more to process. The rates also vary by type of transaction, and even by type of retailer. At times, the card companies have, for example, set special rates for grocery and gas retailers in a bid to boost credit-card use in locations where cash and debit traditionally dominated. The card companies have also introduced a growing number of premium and even super-premium cards that cost merchants more to process. The cards appeal to consumers because they contain a number of attractive incentives, such as travel and other rewards. The changes in the rate structure followed a change in the credit card companies’ business model in the mid 2000s.

Visa and MasterCard evolved from private associations owned mainly by the banks they serviced to publicly traded, profit-driven entities beholden to a wide range of shareholders. Merchants say the fees they pay to accept credit cards are rising as a result and have become increasingly unpredictable. Critics of the credit card companies say the merchant is a powerless middleman in a system that entices consumers to use their cards and banks to reap the benefits.

The credit card companies say the system benefits everyone, including merchants, by providing a rapid, secure form of payment.

Every time you use your credit card to make a purchase, the merchant pays what is called the “merchant discount fee.” The merchant discount fee is calculated as a percentage of the good or service purchased. It can range from 1.5 per cent to 3 per cent. On a $100 item, for example, the merchant could pay a fee of between $1.50 and $3.The merchant discount fee covers a number of things, such as terminal rentals, fraud protection and transaction slips. But the biggest component of it is based on the interchange rate, which is set by the credit card companies.

In a complicated twist, the credit card companies don’t make any money from the interchange rate. The banks do. The interchange rate is what makes the credit card system work.  This rate ensures the banks have a financial incentive to issue and accept credit cards.

A payment card transaction involves some or all the following participants:

Acquirers or Payment Processors that market card acceptance services to merchants, obtain transaction authorization, and clear and settle card transactions for the merchant.

Consumers or Cardholders that use payment cards to purchase goods and services. Issuers that market and issue payment cards to consumers and set the terms and conditions for their use; Merchants that accept payment cards for the purchase of goods and services; Network Operator that oversees the system and coordinates the transmission of information and the transfer of funds between issuers and acquirers.

Since the network operators revenue depends on the value of transactions that flow through its network, it tries to ensure the widest possible acceptance among consumers and merchants. In order to increase use and acceptance, the networks use marketing techniques to gain brand recognition, create products that encourage consumer usage and merchant acceptance, and set fees and impose rules on system participants including:

Interchange Fees  they are set by the network but are generally paid by acquirers to issuers and are usually reflected in the merchant service fee paid by merchants to acquirers. Interchange fees can be calculated either as a flat fee per transaction, as a percentage of the transaction value, or a combination of both.

Membership Requirements MasterCard and Visa require issuers and acquirers to be regulated financial institutions or be sponsored by a regulated financial institution. Interac also requires issuers to be regulated financial institutions.

Network Switch Fees these fees are charged to acquirers and/or issuers, and are set and collected by the network. They can be calculated either as a flat fee per transaction or as a percentage of the transaction value.

Merchant Acceptance Rule Includes:

No Discrimination Rules which prohibit merchants from encouraging consumers to consider (or steering consumers toward) lower cost payment instruments.

No Surcharge Rules which prevent merchants from charging consumers a fee for the use of a credit card rather than some other credit card or method of payment;

Honour-All-Cards Rules which require merchants that accept any of the networks credit cards to accept all of that networks credit cards (core, high spend and premium high spend in the case of MasterCard), regardless of the applicable interchange fee. The networks have also expanded this rule to include debit cards (i.e. if a merchant accepts one debitcard, they must accept all of that networks debit cards).

With four-party card networks, such as Visa and MasterCard, the card networks seek to maximize the transactions following through them by attacting more card issuers. The networks do this by offering the prospect of interchange income to issuers, thus creating an incentive to increase interchange as much as the market (i.e. the parties paying the interchange fees) will bear.

The ability to use credit cards and debit cards to purchase goods and services rests largely on a behind-the-scenes architecture of procedures, rules and technology that govern how funds and information are transferred between people and institutions in the process of settling accounts, i.e., of ensuring that merchants that sell goods and services get paid by the people who purchase them.
